The extra connector by the filter housing might be for your charcoal canister purge valve. It's a 2 pin connector. No problem leaving that unplugged as long as your charcoal canister was removed properly. It will throw a code though.
Definitely check continuity of the yellow/black wire from the x20 connector to the starter. Also check continuity across the x20 plug when it's together. They *usually* don't have issues, but I did have that exact thing happen back when I had an m50 in my e30, which used an identical x20 connector. The x20 is the main (basically, the only) interface from the engine wiring to the chassis wiring.
As for the ground wires melting, I had a similar thing happen to me when I fired up my m60 e30 after doing some work. Forgot the main chassis/block ground strap. When I turned the key, I got one click, then smoke from the passenger side engine harness plastic box. The engine tried to ground itself via the oil level sensor, which melted the wires going to it since they couldn't handle the load.
As another person mentioned, you should really check that it didn't burn any other wires nearby.

The connector I don't think is for the purge, that one has ametal spring clip on it, I know this cause it came off once and sucked my fuel tank in on itself destroying my fuel sender. The connector is a black 2 pin one iirc, like the one for the sidelights?

true and im oh so glad i discovered that little darling. on the plus side ill have a spare DME and can swap the loom over with one i have on its way.
i got a mate who had a crash in his 540 and the earth broke and he got the same thing with the melted earths.
Hopefully the OP isn't considering driving it with those melted wires. I think cars have burnt to the ground with lesser wiring issues. I'd be a bit scared to say the least.
